How caps, floors, and crediting work

Every IUL illustration is built on four levers. Change any one and the projected value moves more than a carrier swap ever will.

Cap rate

The maximum credit in a segment year. A 9% cap means a 22% index year credits 9%. Caps are renewable annually at carrier discretion.

Floor

Usually 0%, sometimes 1%. Index losses credit nothing — but policy charges still come out, so net cash value can fall in a flat year.

Participation rate

The share of index movement counted before the cap. Uncapped accounts often pair a high cap with a participation rate under 100% plus a spread.

Cost of insurance

Rises with age and is deducted monthly. Underfunded policies get eaten by COI in the later years — this is the classic IUL failure.

MEC limits and policy loans: the two ways IUL goes wrong

Crossing the seven-pay limit

Overfunding past the IRC §7702A limit permanently makes the contract a MEC. Distributions become gain-first taxable income with a 10% penalty before 59½. There is no undo after the test fails.

Underfunding to the minimum

Paying the minimum premium is the most common Texas IUL failure. Rising cost of insurance in the 70s and 80s drains the account value and the policy lapses — often taking a taxable gain with it.

Participating loans in a flat decade

A 6% variable loan against value credited 0% for three straight years compounds a shortfall. Loan balances above cash value lapse the policy and trigger tax on the entire gain.

Illustrations at max rates

An 7%+ illustrated rate is a sales artifact. Ask for the same design at the guaranteed column and at a midpoint — if it only works at maximum, it doesn't work.

How does indexed universal life work in Texas?
An IUL is permanent coverage where cash value is credited based on the movement of an index such as the S&P 500, subject to a cap or participation rate and protected by a floor of 0% or 1%. You are not invested in the market — the carrier buys options and credits a formula. Texas policy forms and illustration rules are filed with the Texas Department of Insurance.
What does IUL cost in Texas?
There is no single premium. A $500,000 policy on a healthy 40-year-old typically shows a target premium near $780 a month, a minimum premium near $318, and a seven-pay MEC limit near $56,900 a year. Funding near the MEC limit is what makes an IUL work; funding near the minimum is what makes it lapse.
What is a MEC and how does it affect an IUL?
Paying more than the IRC §7702A seven-pay limit converts the contract into a Modified Endowment Contract. Loans and withdrawals then come out gain-first and are taxable, with a 10% penalty before age 59½. A correctly designed IUL is funded right up to — never past — that line, usually with the death benefit set at the lowest amount the corridor allows.
How do IUL policy loans work?
Two kinds. A wash or fixed loan charges roughly the same rate the carrier credits to the collateralized value, so the net cost is close to zero. A participating or variable-rate loan lets the borrowed value keep earning index credits but charges a floating rate — profitable when credits exceed the loan rate, corrosive when they do not. Unpaid loans plus interest reduce the death benefit and, if they exceed cash value, can lapse the policy and trigger a taxable event on the full gain.
Are IUL cash values protected from creditors in Texas?
Texas Insurance Code §1108 generally exempts life insurance cash values and proceeds from the claims of the insured's or beneficiary's creditors, subject to exceptions such as fraudulent transfers. This applies to indexed universal life the same as to whole life.
Is IUL better than whole life?
Neither is better in the abstract. Whole life gives you a contractual guaranteed cash-value column and a dividend history. IUL gives you higher upside potential and premium flexibility, but the crediting rate, cap, and cost of insurance can all change within contractual limits — the risk sits with you, not the carrier. If you need certainty, choose whole life. If you can monitor the policy annually and fund it aggressively, IUL can outperform.
Does Texas give me a free look on an IUL policy?
